For example when we are asked to explain the 3 theories of capital structure : traditional view, M&M (no tax) , M&M (with tax), can we explain our answers with diagrams or examples or graphs together with some explanation or the entire answer have to be in words ?

By all means draw rough diagrams if you find it easier and quicker. Provided obviously that you explain what you are showing in the diagrams then no problem.
