When i read the new examiner’s approach, and his example question, i think it’s very difficult. Using the BSOP to calculate the real option of the project–I wish before the exam, i can think of what model to use in diffrent scenarios…

I have gone through the new article on examiners approach written by shishir malde where i came across with few problems relating to the sample question.
1- I did not understand the calculation of WACC (discount rate). Help me understand this equation of WACC = (15.08% × 364 + 6% × 0.8 × 156)/520 = 12%.
WACC = Ke × E/E+D
Ke = 15.08%
MV of Equity = 364
MV of Debt = 156
E = ? —-> 364 is the MV of equity then what is reason of addition of (6% × 0.8 × 156) in 364.2- As the NPV of the whole project is Negative 9,359,000/-. So if we calculate the value of the project with SIC’s offer to buy the project on completion of the two years development phase then why examiner has deducted whole negative NPV figure (9,359,000)? As negative NPV (9,359,000) relates to the whole 5 years project and SIC’s offer to buy the project is after completion of the two years development phase.
I hope i made my questions clear.

Isn’t it…?Yeah, right. Thank you so very much. I was not taking into account the cost of debt, actually i got lost into the bit confusing way, the examiner has adopted to solve the WACC equation. With the hint of cost of debt, i calculated the WACC with simple WACC equation (WACC = (Ke * E/E+D) + (Kd * D/E+D)).
You have answered the problem # 1, but please help me understanding the problem # 2 i have mentioned in my same post.
For your convenience, i am reproducing it.

Hi, I have a query. In P4 June 2007 Paper there is a question named: Greffer Inc.
The answer to this question is little confusing in the sense that to get accounting profit, you would not deduct capital allowances. CAs are only allowed to arrive at the taxed number. Hence Profit before tax would be different to the one given and so the growth in profit on a pre-tax basis would be 14.6% and 13.6% in the 2nd and 3rd years respectively and so the answer changes to the fact that the company does not meet its financial target of growing at 20% (pre-tax basis) from Year 1.
